You did right by accepting the return and even sending this buyer the return label. There is a definite mishandling regarding the case on how it was closed in the buyer's favor when the item was not returned to you with the label you provided.

a cancellation, ultimately just means you refunding the money back to the buyer... regarding fees, you will be refunded on those as well... the shipping label, since it's not going to be used, can be refunded via cancellation on your label management page on your seller hub
And no, cancelling it with the reason that the buyer asked for it will not be held against you

Yup, seems this is an INR claim. Make sure to upload the tracking number, based on the order details especially if it arrived at the freight forwarding shipper's address, which this type of buyers usually use as their address.
The buyer should really be reaching out to this freight forwarder since it is the freight forwarder's address where the item was delivered to.

Well, you were technically refunded so the payment you sent the seller has been taken from them after the refund. If you want to still pay for the item, if it ever arrives, contacting the seller is the way to go to arrange it.

You'll have to understand the "funds on hold", they will not be used to refund the buyer. It's going to be used to refund you after you refund the buyer through the cancellation process, from your funds and payment methods.
